Analysis : Canada takes hard line on natural resources, no matter the cost

OTTAWA (Reuters) - Canada signaled a tough line on control of its natural resources with its surprise rejection of a Malaysian bid for gas company Progress Energy Resources Corp., putting concerns about state-owned firms above fears of damaging an already dented international reputation.

In a ruling with huge repercussions for CNOOC Ltd's proposed $15.1 billion takeover of Nexen Inc, Industry Minister Christian Paradis said the C$5.2 billion ($5.3 billion) bid by Petronas would not be of "net benefit" to Canada.

Although Paradis gave no reasons, Prime Minister Stephen Harper is facing legislators unhappy with the idea of doing business with China and also of letting foreign state-owned enterprises buy Canadian energy assets.

The decision - announced at three minutes to midnight on Friday and missing the deadlines for all Canadian newspapers - surprised senior officials in the government and was a painful reminder to markets of how Ottawa vetoed BHP Billiton Ltd's proposed takeover of fertilizer maker Potash Corp in late 2010.

After the Potash decision the government spent many months trying to reassure markets that Canada was still open for business. That effort continues today.

Yet for all the talk of attracting investment, some firms are clearly less welcome that others, particularly state-owned enterprises such as Petronas and CNOOC, which critics complain do not play by market rules.

"We've joined a list of countries in which a lot more resource nationalism is being practiced ... starting with Potash, muscle had started to be exercised a little bit," said John Manley, a former industry and finance minister who now chairs the Canadian Council of Chief Executives.

"And I think that's something that is not a total disaster but it does cry out for some clarification so investors know what they're dealing with," he told Reuters.

Fund managers and arbitrageurs expressed frustration that Ottawa did not explain the decision.

Harper's chief spokesman, Andrew MacDougall, declined to comment, but noted that Petronas has 30 days to make changes to the bid.

Although Harper is secure - his party has a majority in the House of Commons and the next election is three years away - he is acutely sensitive to political criticism and has cited opinion polls opposing the CNOOC move.

OPAQUE PROCESS

The official opposition New Democrats, who say the CNOOC bid must be blocked, decried what they said was an opaque process for studying foreign takeovers.

"There will be serious implications if they keep making things up on the back of a napkin. Investors will lose confidence ... . This is no way to run a large economy," said Peter Julian, the party's natural resources spokesman.

One senior North American financial professional told Reuters that the Petronas move was "very bad for Canada. This is shocking ... . The tone out of the Harper government is not good."

Harper has to ensure Canada can attract hundreds of billions of dollars in foreign investments for the energy patch while placating his Conservative caucus, where suspicion of China is widespread.

"One obvious explanation is that this could be a step for Ottawa to increase the role of the state and to begin doing fairly regular interventions," said Wenran Jiang, a senior fellow at the Asia-Pacific Foundation and an energy adviser to Alberta, a province with huge energy reserves.

"It might be a way to make the rejection of Nexen look easier, saying 'We already rejected a Malaysian takeover' ... but in both cases the rejection (would) need to have convincing reasons," he told Reuters.

Canadian legislators are also unhappy about what they say are the problems facing Canadian firms in China, such as red tape and restrictive regulations.

Government officials have repeatedly stressed that they want to see more reciprocity from China, and the Petronas decision could be a way of exerting pressure on Beijing to make life easier for Canadian firms.

"The Canadian government is sending a message that if you want to get into Canada, you're going to have to make sure that it's beneficial to Canada. That's not necessarily, in my view, a bad thing, especially when it comes to strategic resources," said Martin Pelletier, portfolio manager with Trivest Wealth Counsel in Calgary.

"But we also have to balance that with the need for capital to develop those resources because the public market just isn't there at the moment to provide that capital to Canadian companies," he said. ($1=$0.99 Canadian)

BP, Rosneft set for $25 billion-plus TNK-BP deal

LONDON/MOSCOW (Reuters) - Rosneft and BP are preparing to announce a deal worth over $25 billion that could give the British oil company a stake of between 16 and 20 percent in the state-controlled Russian energy firm, sources familiar with the situation said.

The agreement, which has yet to be finalized but which could be made public on Monday or Tuesday, folds BP's half of TNK-BP , Russia's third-largest oil company, into Rosneft, in exchange for cash and Rosneft stock.

It allows BP to end a stormy relationship with its partners in the venture, AAR, and to pursue closer ties to a Russian government that exerts a much tighter hold on the oil industry than in it did in the 1990s when BP first invested there.

TNK-BP is highly profitable and provides a quarter of BP's total production, but its fields are mature, and the Soviet-born business tycoons who own the other half through AAR were in the way of BP's search for growth in oil-rich Russia through closer ties with Rosneft and its powerful boss.

Should the deal be finalized and survive a months-long Russian government approval process, BP's overall exposure to Russian barrels would be lower, but the holding could secure it seats on the Rosneft board and closer ties than any of its rivals to Igor Sechin, the chief executive of Rosneft, who has a significant say in energy policy.

Rosneft is already the top producing company in Russia. If, as looks likely, it buys out AAR's half of TNK-BP as well, it will control more than half the country's output and be pumping more oil and gas than Exxon Mobil , the world's top international oil company.

The deal gives Rosneft extra output and cash flow to finance exploration of Russia's vast reserves to replace ageing and depleting fields. It keeps BP's expertise in Russia and provides the "quality" private shareholder President Vladimir Putin has been looking for to show his critics he is pursuing a privatization program.

SOURCING THE STOCK

The deal can be described as having two steps for a single transaction worth in excess of $25 billion, according to one source familiar with a proposal that was put to BP by Rosneft last week.

Under step one, BP will receive a 13.4 percent holding of Rosneft's shares that belongs at present to Rosneft in the form of so-called "treasury stock", and which is nominally worth about $10 billion based on a tiny free-float of Rosneft shares that put the value of the company at around $73.5 billion. It will also receive an amount of cash.

Under step two, BP will use some of that cash to buy more Rosneft stock, as it promised to do at a recent meeting between Sechin and BP's chief executive Bob Dudley.

That would most likely to be sourced from the 75.2 percent holding of Rosneftegaz OAO , a state energy holding company which is also headed by Sechin.

The price and amount of shares was still being hammered out at the weekend, but based on a total deal value of $25 billion, a Rosneft stake of 16-20 percent would be worth about $12-$15 billion, leaving $10-$13 billion in cash, some of which shareholders hope will be returned to them.

"There's still stuff going on so it's best not to get too specific," said the source.

Those shareholders have seen little capital growth in recent years while rivals have benefitted from strong oil prices. This has been mainly due to the 2010 U.S. Gulf oil spill, but the increasingly bitter wrangles with AAR have played their part too.

PUTIN'S PROGRESS

Putin has been regaining state control of assets that passed cheaply to a small group of businessmen when privatized in a hurry in the 1990s.

Rosneft's absorption of another oil firm, Yukos, and the imprisonment of its former owner Mikhail Khodorkovsky, in the mid-2000s was the biggest step in this process until now.

That was also masterminded by Sechin, who was deputy chief of staff at the Kremlin - Putin's gatekeeper - at the time.

Sechin was in London last week to help push through the deal with BP, whose CEO Dudley is himself a veteran of BP's Russian activities.

If Sechin also buys out AAR tycoons Mikhail Fridman, German Khan, Viktor Vekselberg and Len Blavatnik, his combined Rosneft-TNK-BP would produce well over 4 million barrels of oil and gas a day, although bankers said finding more than a total of 20 billion in cash could be a stretch for the group.

On the financing side, about $15 billion could be met by a loan Rosneft has been negotiating with international banks. It could get another $3 billion from Russian banks.

Sources have also said that the AAR side of the deal could involve deferred payments over a number of years, and the TNK-BP business itself could be leveraged up. It has strong cashflow and little debt, allowing the partners to rake off $4 billion a year in dividends in recent times.

Bankers told ThomsonReutersLPC a total of 10 banks have already joined the deal and the loan could be concluded in three to four weeks.

Rosneft, AAR and BP declined to comment.

Mobile revolution, economy trip up tech giants

SAN FRANCISCO (Reuters) - Mobile may be the future for technology, but even with the worldwide proliferation of high-powered devices like smartphones and tablets, some companies are struggling to maintain consistent revenue streams.

Earnings disappointments this week from Intel Corp, Microsoft Corp, Google Inc and AMD underscore how Silicon Valley, both the old guard and new, is struggling to profit from consumers' waning love affair with the stalwart PC and infatuation with mobile -- the most significant tectonic shift in the industry since the advent of the Internet.

That bodes ill for companies reporting next week that are highly leveraged to mobile advertising and services -- most famously Facebook Inc, which raised a tumult by warning about over-inflated expectations of its mobile business just before its seminal IPO.

Amazon and Apple Inc are expected to fare better, analysts say. Apple, which reports Thursday, is struggling with capacity constraints and supply hiccups -- but analysts contend that's a good problem to have because it's spurred by raging mobile hardware demand.

Amazon and eBay Inc, meanwhile, are succeeding in reaching consumers through mobile devices, particularly Amazon with its cut-rate Kindle Fire tablets. About 800,000 shoppers made their first-ever eBay purchase through a mobile device.

But others are struggling.

"Companies are realizing that it is not easy to find a formula that works with mobile," Gartner analyst Carolina Milanesi said. "Mobile is not proving to be as straightforward as people thought."

Signs that some of the most innovative of today's Silicon Valley titans are struggling with how to make money off mobile users come at a bad time for an industry already struggling with a worsening macroeconomic environment.

The biggest stunner was perhaps Google, which shed more than $20 billion of market value after it reported that its core advertising business had slowed. Critics said it was no anomaly.

"Click prices declined for the fourth consecutive quarter after rising for eight consecutive quarters before then. That's a negative. This is the mobile problem," said BGC analyst Colin Gillis.

Then there is Zynga, the poster child for mobile transition woes. In 2011 the casual games maker was a consumer Internet darling. In 2012, it has cut its outlook twice and lost three-quarters of its market value amid a lack of mobile hits, leading analysts to warn of massive layoffs.

Google CEO Larry Page, however, argued the shift represented a long-term opportunity.

"We're really starting to live in a new reality," he told analysts on a conference call. "It will create a huge new universe of opportunities for advertisers, where they ... will be dynamically adapting across a whole bunch of different devices, to reach the right audiences at the right time."

Internet companies in China, the world's largest Internet market by number of users, are also struggling to make money from those who access the Internet from mobile devices. Top China search engine Baidu Inc saw its shares tumble last week after Credit Suisse downgraded it to "underperform" on concerns about its money-making plans.

At the end of June, the number of Chinese users accessing the Internet from mobile phones surpassed those accessing the Internet via personal computer. Because of this trend, many Chinese Internet companies such as social-networking and online games firm Tencent Holdings have upped their mobile Internet offerings in order to capture growth.

"If you look at the evolution of mobile Internet, social networking is usually the first to spread around the world, followed by games and then advertising," said Elinor Leung of CLSA. "You have stages to mobile Internet development, but eventually everyone will be there".

FROM BAD TO WORSE

Perhaps hardest-hit are Intel and others closely tied to the PC chain. Intel's weak outlook for the fourth quarter ended any hopes the PC market would pick up at year's end. While Intel dominated that space in its prime, in smartphones its market share is less than 1 percent.

Intel's one-time rival AMD is in even worse shape, saying this week it will cut 15 percent of its staff -- more than 1,600 people -- as part of yet another restructuring to cut costs while it tries to figure out its future.

On Thursday, Microsoft revealed a 22 percent dive in quarterly profit as sales of computers running its Windows operating system dipped.

Marvell, yet another chipmaker being battered by the lagging PC market, on Thursday cut its revenue outlook by as much as 10 percent as its customers in the storage business suffered.

WINNERS WIN

Those doing best are the one with an established foothold in mobile, having figured it out years earlier.

Verizon Communications posted a record quarterly profit on the strength of the wireless business it co-owns, which came largely from demand for the iPhone.

Apple's ubiquitous handset even figured in the blockbuster $20 billion purchase of a majority in Sprint Nextel Corp by Softbank Corp. Softbank, the first to offer the phone in Japan, was said to admire Sprint's efforts to bring the device to its own network.

The memory maker SanDisk also easily beat expectations for the third quarter, as demand for chips to be used in smartphones and tablets drove up pricing.

If technology companies only had to deal with a platform transition, that would be one thing. The problem is they are struggling with that transition in the face of a weak economy, when technology upgrades are often the first budget line item to be cut and consumer spending crumbles.

"It seems like the macro conditions certainly deteriorated in the third month, and no tech company will be immune to it," said Trip Chowdhry, analyst at Global Equities Research.

Gay marriage to Supreme Court? More likely after latest rejection of DOMA

The decision by a federal appeals court in New York to invalidate the Defense of Marriage Act improves the already strong prospect that the US Supreme Court will take up the issue of gay marriage this term.

On Thursday, a panel of the Second US Circuit Court of Appeals voted 2 to 1 to declare a portion of the Defense of Marriage Act (DOMA) unconstitutional because the majority judges said it violates the right of same-sex married spouses in New York to equal protection.

The decision marks the second time in five months that a federal appeals court has struck down DOMA on constitutional grounds.

On May 31, the First Circuit in Boston ruled in favor of same-sex couples in Massachusetts, challenging what they argued was the discriminatory nature of DOMA in allowing heterosexual couples to enjoy full federal benefits while denying those same benefits to married couples who are gay and lesbian.

The Supreme Court is poised to soon consider whether to take up as many as six different appeals raising various challenges to DOMA. Adding another appeals court decision to that mix increases the prospect the justices will agree to decide the question.

In addition, the Supreme Court is also poised to consider whether to examine a Ninth Circuit decision striking down California?s Proposition-8 ban on same-sex marriages in that state.

Thursday?s Second Circuit decision is interesting in part because of the lineup of judges and the speed of their work. The opinion striking down the statute was written by Chief Judge Dennis Jacobs, an appointee of President George H.W. Bush, and was joined by Christopher Droney, an Obama appointee.

The dissent was written by Chester Straub, a Clinton appointee.

Argument in the case took place three weeks ago on Sept. 27. The majority opinion totals 43 pages, and the dissent, 40. Some federal appeals courts are known for their rocket docket, but the Second Circuit is generally not among them.

The fast opinion suggests the judges ? like the parties in litigation ? may have kept one eye on the Supreme Court throughout the process.

The Second Circuit decision drew praise from gay rights activists and supporters and criticism from opponents.

?Today?s ruling is the second by a federal appellate court and the 10th ruling in a row from judges appointed by presidents from Nixon to Reagan to George W. Bush, all agreeing that this disgraceful and discriminatory gay exception to the way the federal government treats married couples must end,? said Evan Wolfson, president and founder of Freedom to Marry.

?The Supreme Court should swiftly agree to hear one or more of these cases and definitively strike down the so-called Defense of Marriage Act,? he said in a statement.

?Supporters of equality have a great deal to celebrate today,? says a statement from the liberal Center for American Progress. ?The fact that this decision came from such a conservative judge makes it all the more likely that the Supreme Court will ultimately strike down the Defense of Marriage Act.?

Brian Brown, president of the conservative National Organization for Marriage, agreed that the decision points up the need for the Supreme Court to enter the fray. But he?s expecting a different outcome.

?This is yet another example of judicial activism and elite judges imposing their views on the American people,? Mr. Brown said in a statement. ?The American people are entitled to a definitive ruling in support of marriage as the union of one man and one woman, as 32 states have determined through popular vote,? he said.

The Second Circuit case involves a challenge to the federal estate tax by Edith Windsor of New York City. Ms. Windsor and Thea Spyer were married in 2007 in Canada.

Their same-sex marriage was recognized under New York law, but after Ms. Spyer?s death in 2009, Windsor was denied the spousal waiver from the federal estate tax. She was forced to pay $363,000 that the surviving spouse in a heterosexual marriage would not have to pay.

The reason was DOMA, a law passed in 1996 that defined marriage for purposes of federal benefits as a ?legal union between one man and one woman as husband and wife.?

Supporters of the law say it is a justifiable effort by Congress to direct federal benefits in a way that supports and encourages the traditional family unit with a mother and father caring for their own children.

Opponents of the law say DOMA discriminates against same-sex married couples and is not substantially related to an important government interest.
